{"id":370,"date":"2026-07-22T12:09:05","date_gmt":"2026-07-22T16:09:05","guid":{"rendered":"https:\/\/blogs.duanemorris.com\/artificialintelligence\/?p=370"},"modified":"2026-07-22T15:42:32","modified_gmt":"2026-07-22T19:42:32","slug":"ai-and-broker-dealer-compliance-what-firms-need-to-know-now","status":"publish","type":"post","link":"https:\/\/blogs.duanemorris.com\/artificialintelligence\/2026\/07\/22\/ai-and-broker-dealer-compliance-what-firms-need-to-know-now\/","title":{"rendered":"AI and Broker-Dealer Compliance: What Firms Need to Know Now"},"content":{"rendered":"\n<p class=\"wp-block-paragraph\">By <a href=\"https:\/\/www.duanemorris.com\/attorneys\/walterasaurack.html\">Walter Saurack<\/a> <\/p>\n\n\n\n<p class=\"wp-block-paragraph\">For most broker-dealers, generative AI continues to become more deeply integrated into day-to-day workflows.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">On July 13, 2026, Reuters&nbsp;<a href=\"https:\/\/www.reuters.com\/business\/finance\/wall-street-banks-ramp-up-digital-assistants-bid-to-win-productivity-race-2026-07-13\/\" target=\"_blank\" rel=\"noreferrer noopener\">reported<\/a>&nbsp;that Morgan Stanley will test digital assistants later this summer that will interact with wealth management clients at all hours of the day.&nbsp;&nbsp;The bank already uses AI agents internally to support its financial advisors.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">This follows similar moves by Morgan Stanley\u2019s competitors, such as Goldman Sachs, which&nbsp;<a href=\"https:\/\/www.cnbc.com\/2026\/02\/06\/anthropic-goldman-sachs-ai-model-accounting.html\" target=\"_blank\" rel=\"noreferrer noopener\">announced<\/a>&nbsp;in February its partnership with Anthropic to build agents for trading, transaction accounting, and client onboarding. A KPMG&nbsp;<a href=\"https:\/\/kpmg.com\/kpmg-us\/content\/dam\/kpmg\/corporate-communications\/pdf\/2026\/BANKING_2026_AIPulseSurvey_Q2.pdf\" target=\"_blank\" rel=\"noreferrer noopener\">survey<\/a>&nbsp;conducted this past June found that 51% of banks were already piloting AI agents.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">The regulatory framework is struggling to keep up with adoption at such a scale, leaving firms to confront three pressing questions by themselves: &nbsp;Are AI prompts and outputs records that firms should be legally required to retain? &nbsp;What do firms owe customers if their data were to touch a third-party AI model? &nbsp;And what should an AI-use policy actually say?<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">Here is where regulators and the largest firms currently stand on each.<\/p>\n\n\n\n<!--more-->\n\n\n\n<p class=\"wp-block-paragraph\"><strong>Is an AI&nbsp;prompt&nbsp;a&nbsp;&#8220;record&#8221;?<\/strong><\/p>\n\n\n\n<p class=\"wp-block-paragraph\">Regulators have&nbsp;not&nbsp;decided yet.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">Broker-dealer recordkeeping is governed by Exchange Act Rules&nbsp;<a href=\"https:\/\/www.ecfr.gov\/current\/title-17\/chapter-II\/part-240\/subject-group-ECFR17722751b422db3\/section-240.17a-3\" target=\"_blank\" rel=\"noreferrer noopener\">17a-3<\/a>&nbsp;and&nbsp;<a href=\"https:\/\/www.ecfr.gov\/current\/title-17\/chapter-II\/part-240\/subject-group-ECFR17722751b422db3\/section-240.17a-4\" target=\"_blank\" rel=\"noreferrer noopener\">17a-4<\/a>, which require firms to preserve all business communications. Both those rules predate generative AI, however, and neither the SEC nor FINRA has&nbsp;stated yet&nbsp;whether a prompt or its output qualifies.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">As presented in a&nbsp;<a href=\"https:\/\/businesslawtoday.org\/2026\/06\/ai-prompts-and-responses-records-or-not-here-we-come\/\" target=\"_blank\" rel=\"noreferrer noopener\">June 2026 Business Law Today analysis<\/a>, the core disagreement is around whether an AI prompt should be treated as a search query or a communication with a colleague. Historically, internet searches have not been considered records, whereas internal communications are captured by Rule 17a-4.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">Until regulators settle this question, firms are&nbsp;operating&nbsp;under recordkeeping principles that are, by design,&nbsp;technology neutral.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\"><a href=\"https:\/\/www.finra.org\/rules-guidance\/guidance\/reports\/2026-finra-annual-regulatory-oversight-report\" target=\"_blank\" rel=\"noreferrer noopener\">FINRA&#8217;s 2026 Annual Regulatory Oversight Report<\/a>&nbsp;suggests caution. Its newly expanded GenAI section reiterates that supervision, communications, recordkeeping, and fair-dealing rules apply to AI exactly as they would to any other technology, treating AI-generated content no differently than any other communication.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">In practice, firms are&nbsp;moving&nbsp;toward treating AI interactions as records.&nbsp;&nbsp;<a href=\"https:\/\/www.shumaker.com\/insight\/client-alert-generative-artificial-intelligence-in-financial-services-a-practical-compliance-playbook-for-2026\/\" target=\"_blank\" rel=\"noreferrer noopener\">Legal advisors<\/a>&nbsp;are telling firms to classify prompt-and-output logs as business records, ahead of formal rules.&nbsp;&nbsp;For now, routing business use through approved, logged platforms&nbsp;appears the&nbsp;safer&nbsp;approach&nbsp;to avoid any potential issue regarding retention.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\"><strong>What firms should&nbsp;actually keep<\/strong><\/p>\n\n\n\n<p class=\"wp-block-paragraph\">Given the uncertainty, firms should&nbsp;consider:<\/p>\n\n\n\n<ul class=\"wp-block-list\">\n<li>Treating&nbsp;AI interactions tied to customer information as records by default.<\/li>\n\n\n\n<li>Applying&nbsp;existing retention schedules, which under Rule&nbsp;17a-4&nbsp;generally require most business records to be kept for at least three years.<\/li>\n\n\n\n<li>Preserving&nbsp;version and audit trails for any AI used in a supervisory capacity.<\/li>\n<\/ul>\n\n\n\n<p class=\"wp-block-paragraph\"><strong>Reg S-P and the privacy dimension<\/strong><\/p>\n\n\n\n<p class=\"wp-block-paragraph\">In addition to recordkeeping obligations, firms face a compliance obligation that bears directly on AI use: the SEC&#8217;s&nbsp;<a href=\"https:\/\/www.ecfr.gov\/current\/title-17\/chapter-II\/part-248\/subpart-A\/subject-group-ECFR83262a0bce5ffaa\/section-248.30\" target=\"_blank\" rel=\"noreferrer noopener\">amended Regulation S-P<\/a>. For larger firms \u2013 i.e. those with at least $1.5 billion under management, funds with at least $1 billion in net assets, and most broker-dealers \u2013 compliance was required by December 2025; smaller firms below that threshold had until June 2026. &nbsp;The amended rule requires firms to notify customers within&nbsp;30 days&nbsp;of discovering unauthorized access to their personal data, whether the breach originated inside the firm or at a vendor.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">The amendments extend a firm&#8217;s safeguarding obligations to any third-party service provider that accesses customer data, so an AI that&nbsp;draws on&nbsp;client data to generate responses&nbsp;may&nbsp;qualify. &nbsp;Before using such a tool, firms&nbsp;should&nbsp;confirm that their vendor is contractually bound to the same safeguarding and breach-notification standards the firm owes its own customers, and that the vendor does not use client data to train its models.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">Consumer-tier chatbots, like free versions of ChatGPT or Gemini, may&nbsp;retain&nbsp;submitted conversations and use them in training future models. &nbsp;Reg&nbsp;S-P and the&nbsp;<a href=\"https:\/\/www.ecfr.gov\/current\/title-16\/chapter-I\/subchapter-C\/part-314\" target=\"_blank\" rel=\"noreferrer noopener\">parallel FTC Safeguards Rule<\/a>, which covers nonbank financial institutions more broadly, are both designed to prevent this type of exposure.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\"><strong>How large firms Are Using AI<\/strong><\/p>\n\n\n\n<p class=\"wp-block-paragraph\">In the absence of formal regulatory guidance, the market&#8217;s largest broker-dealers are moving ahead with agentic AI on their own terms. A common approach is to keep AI internal and supervised first and extend it to clients only cautiously and gradually.<\/p>\n\n\n\n<ol class=\"wp-block-list\">\n<li>Morgan Stanley will test client-facing digital assistants this summer that will interact with wealth management clients at all hours, analyzing investments and suggesting strategies.&nbsp;&nbsp;The firm&#8217;s head of AI for wealth management,&nbsp;<a href=\"https:\/\/www.reuters.com\/business\/finance\/wall-street-banks-ramp-up-digital-assistants-bid-to-win-productivity-race-2026-07-13\/\" target=\"_blank\" rel=\"noreferrer noopener\">told<\/a>&nbsp;Reuters that human oversight will remain constant and that agents will not be given autonomy over portfolio decisions.<\/li>\n<\/ol>\n\n\n\n<ol start=\"2\" class=\"wp-block-list\">\n<li>Goldman Sachs has&nbsp;<a href=\"https:\/\/www.cnbc.com\/2026\/02\/06\/anthropic-goldman-sachs-ai-model-accounting.html\" target=\"_blank\" rel=\"noreferrer noopener\">partnered<\/a>&nbsp;with Anthropic to build agents for trade and transaction accounting, and client vetting and onboarding. It&nbsp;<a href=\"https:\/\/www.cnbc.com\/2025\/01\/21\/goldman-sachs-launches-ai-assistant.html\" target=\"_blank\" rel=\"noreferrer noopener\">rolled<\/a>&nbsp;its GS AI Assistant out firmwide after starting with&nbsp;roughly&nbsp;10,000&nbsp;employees&nbsp;in January 2025. The tool is handling document summaries and first-drafts, so junior bankers can spend more time checking outputs and adding client context.<\/li>\n\n\n\n<li>Citigroup uses internal tools called Citi Assist and Citi Stylus for policy and document&nbsp;work and&nbsp;has&nbsp;<a href=\"https:\/\/www.citigroup.com\/global\/news\/press-release\/2026\/citi-wealth-unveils-citi-sky-ai-powered-member-google-cloud-deepmind-technologies\" target=\"_blank\" rel=\"noreferrer noopener\">said<\/a>&nbsp;it plans on developing an AI-powered virtual &#8220;team member&#8221; for wealth management.<\/li>\n\n\n\n<li>BNY&nbsp;has&nbsp;<a href=\"https:\/\/www.cnbc.com\/2026\/02\/09\/digital-employees-ai-bootcamps-americas-oldest-bank-spends-billions-on-tech.html\" target=\"_blank\" rel=\"noreferrer noopener\">gone<\/a>&nbsp;furthest&nbsp;on&nbsp;integration. It has 134 &#8220;digital employees&#8221; with their own login credentials, nicknames, and an assigned human manager responsible for training and quality control.<\/li>\n<\/ol>\n\n\n\n<p class=\"wp-block-paragraph\"><strong>Best practices<\/strong>&nbsp;<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">Considering the regulatory guidance and what larger institutions have already implemented, a broker-dealer\u2019s&nbsp;AI-use policy should&nbsp;consider addressing:&nbsp;<\/p>\n\n\n\n<ul class=\"wp-block-list\">\n<li>Which tools are approved for use<\/li>\n\n\n\n<li>What data can never be entered into any AI tool, such as confidential client information<\/li>\n\n\n\n<li>How prompts and outputs will be logged<\/li>\n\n\n\n<li>Whether AI-assisted client communications go through the same pre-use approval and archiving process as any other communication<\/li>\n\n\n\n<li>Whether human review of AI generated content is needed before it reaches clients<\/li>\n\n\n\n<li>Requirements for any new AI tool, including prohibitions on vendor use of client data for model training, and the vendor&#8217;s compliance with Reg S-P&#8217;s oversight requirements<\/li>\n\n\n\n<li>Any onboarding or refresher training&nbsp;required&nbsp;for staff<\/li>\n<\/ul>\n\n\n\n<p class=\"wp-block-paragraph\"><strong>Where this is heading<\/strong>&nbsp;<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">FINRA has not started formal rulemaking specific to&nbsp;AI, but&nbsp;has&nbsp;indicated&nbsp;that firms should expect further guidance\u2014and eventually rules\u2014addressing AI in customer communications and supervisory systems.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">Outside the U.S., the UK Competition and Markets Authority&#8217;s March 2026&nbsp;<a href=\"https:\/\/www.gov.uk\/government\/publications\/complying-with-consumer-law-when-using-ai-agents\" target=\"_blank\" rel=\"noreferrer noopener\">guidance<\/a>&nbsp;on agentic AI provided a preview of what that could look like, reinforcing obligations around transparency, human oversight, and compliance-by-design for consumer-facing AI agents.<\/p>\n\n\n\n<p class=\"wp-block-paragraph\">For now, U.S. firms are still&nbsp;operating&nbsp;under general, technology-neutral rules being applied to a technology that did not exist when those rules were written.
